I've done it, and it dyes cloth very well. However, if you intend to make anything that you will be touching at all, don't use Kool Aid. Even after it has dried the color will come off and stain your skin and clothing. It's very messy. Plus embroidery thread comes in every color of the rainbow, and it's just as cheap as undyed, so there's really no point. If you're feeling creative, you could always try making natural dyes. My sister, Mom and I would do this when I was little. You can use pretty much any colorful fruit or vegetable. Pomegranates, blackberries, and beets are some of the easiest. Simply mash up the fruit (or seeds, in the case of the pomegranate) in a bowl, then filter it through cheesecloth. Repeat as often as necessary. Soak the cloth or thread in the dye until you have acheived the color you want, then let it dry for several days. The color can range anywhere from subtle to vivid. It looks great and it sets up very well.
